Christopher Giancarlo released a podcast last month alerting financial markets to the biggest trends he expects them to face in the coming decade. Among the most pressing issues he named were cyber threats and disruptive technology.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">Giancarlo, a commissioner with the U.S. Commodity Futures Trading Commission, devoted a good portion of his talk to the increasingly digital and automated space in which traders work. As much as 70 percent of regulated futures trading in the U.S. is now done by an algorithm, he noted.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cIt is clear that finance is increasingly becoming an industry where machines and humans are swapping their dominant roles, transforming modern finance into what scholar <a href=\"http:\/\/papers.ssrn.com\/sol3\/papers.cfm?abstract_id=2417988\"><span class=\"s2\">Tom Lin has called \u2018cyborg finance,\u2019<\/span><\/a>\u201d Giancarlo said.<\/span><!--more--><\/p>\n<p class=\"p1\"><span class=\"s1\">Despite his earnest tone, Giancarlo suggested marketplace stakeholders might already be on the right track by investing tremendous resources in a promising innovation regarded by some as controversial: blockchain technology.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">Blockchain, a decentralized networking protocol <a href=\"http:\/\/www.pymnts.com\/news\/2015\/big-banks-push-bitcoin-aside-with-open-ledger-project\/\"><span class=\"s2\">made famous by the cryptocurrency Bitcoin<\/span><\/a>, could prove useful in the financial sector as well, according to proponents. (Steven Porter\/MEDILL)<\/figcaption><\/figure>\n<p class=\"p1\"><span class=\"s1\">The idea is to promote efficiency and transparency in trading by spreading ledger data for all traders out across a decentralized network, Robert Sams, CEO of Clearmatics Technologies Ltd., told regulators during a CFTC Technology Advisory Committee meeting this week.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">With a decentralized ledger, each node in the network would maintain its own record of all transactions in the marketplace, running computations independently. An algorithm would then certify each transaction by surveying the results reached by the independent nodes.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cBut in today\u2019s system,\u201d Sams continued, \u201cconsensus on the global state of who owns what or who owes what to whom is obtained by many iterations of reconciliation, which is usually labor-intensive, expensive and slow.\u201d<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">Blockchain technology could make a decentralized clearing network possible, perhaps offering an alternative to central counter-party clearinghouses, Sams added.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">The Dodd-Frank Wall Street Reform and Consumer Protection Act, passed more than five years ago, required that certain swaps be cleared in exchanges. Certain transactions that previously took place outside exchanges entirely have since brought <a href=\"http:\/\/news.medill.northwestern.edu\/chicago\/cme-group-inc-holding-strong-to-steady\/\"><span class=\"s2\">additional revenue to CME Group Inc. and others<\/span><\/a>.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">But Giancarlo, the CFTC commissioner, suggested policy reforms might be in order, arguing in his podcast that Dodd-Frank focuses on market failures of the past and doesn\u2019t provide any guidance on the biggest current and future threats to U.S. financial markets.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cJust as peacetime generals are always fighting the last war and economists fight the last depression, so too to do financial regulators outlaw past market abuses that are not a looming threat to our financial markets and economies.\u201d<\/span><\/p>\n<h3>Why blockchain?<\/h3>\n<p class=\"p1\"><span class=\"s1\">Ben Lloyd Pearson, an open source technologist with Samsung Open Source Group who has worked with The Linux Foundation in the past, said the potential applications for blockchain technology are widespread because it can be used to verify any digital transaction.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cThe last time I had to wire money out of my bank account, I had to go into the office, meet with a manager, fill out a bunch of paperwork, pay them like $20 and wait seven to 10 days,\u201d Pearson said. Had he used Bitcoin, he could have sent money directly to an address without a bank\u2019s verification.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">Whereas blockchain was viewed as a \u201cfringe culture\u201d two to three years ago, there\u2019s since been a corporate awakening, Pearson said.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cWe\u2019re at a point where all of the big financial companies have realized that they\u2019re going to have to start getting involved in blockchain technology,\u201d Pearson added.<\/span><\/p>\n<p><iframe title=\"How Blockchain could change finance\" width=\"800\" height=\"450\" src=\"https:\/\/www.youtube.com\/embed\/sYduOfRLHq0?feature=oembed\" frameborder=\"0\" allow=\"accelerometer; autoplay; clipboard-write; encrypted-media; gyroscope; picture-in-picture\" allowfullscreen><\/iframe><\/p>\n<p class=\"p1\"><span class=\"s1\">Brad Levy, CEO of financial information firm MarkitSERV, told regulators during this week\u2019s meeting that he believes operational risks and costs could be immediately reduced by implementing blockchain technology in an exchange setting.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">But such a network would and should look quite different from the Bitcoin network, Levy said, characterizing the cryptocurrency\u2019s users as favoring anonymity.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cWe don\u2019t think that that\u2019s necessarily the model that our industry will adopt,\u201d he added. \u201cIdentity will be key.\u201d<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">Along those lines, Levy assured the CFTC that he would expect regulators to gain more immediate access to trade data under a blockchain system.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cWe think about the regulators as a node. \u2026. But as industry continues to spend large sums of money in an effort to build the necessary infrastructure, it\u2019s time to question claims blockchain will solve everything, she said.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cI think the \u2018So what?\u2019 factor is what we start asking this year,\u201d Ro said. \u201cNot every use case makes sense. (Graphic by Steven Porter\/MEDILL)<\/figcaption><\/figure>\n<p class=\"p1\"><span class=\"s1\">Levy seconded Ro\u2019s point: \u201cWe cannot rush the end game,\u201d he said.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cApple did not invent the Internet, but they certainly have stitched it together and taken advantage of building out the ecosystem,\u201d Levy said, citing the iPhone\u2019s revolutionary status as a key improvement on the web\u2019s base technology. \u201cAnd we think blockchain will evolve in a similar way, in a similar time frame \u2014 i.e. many years, not months \u2014 but we do think we\u2019ll see gains in the short run.\u201d<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">CFTC Commissioner Sharon Bowen indicated that regulators and industry leaders seem to be on the same page.<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\">\u201cThis technology, even more nascent than algorithmic trading, carries with it tremendous potential for electronic trading and electronic commerce more broadly,\u201d <a href=\"http:\/\/www.cftc.gov\/PressRoom\/SpeechesTestimony\/bowenstatement022316\"><span class=\"s2\">Bowen said in a prepared statement<\/span><\/a>. \u201cYet, before we can make use of this technology, we need to understand it.\u201d<\/span><\/p>\n<div class=\"featurecaption\">Photo at top: The Chicago Board of Trade, which is owned by CME Group Inc., is among the exchanges that could be impacted by the implementation of blockchain technology in post-trade clearing.
